During our January’s workshop we discussed what income items you should get organized and ready for your personal tax return. Now it is time to discuss adjustments to income, taxes and credits, and other taxes for your personal income tax return. When we have finished this workshop, you should have your complete tax records organized. By following the simple procedures we have outlined you should be able to pay less money to your tax advisor to prepare your tax return; and, hopefully, be able to keep more of your hard earned dollars in your pocket. We do want to stress that the value of the workshops is to help you get your eBay business and personal tax records organized for your tax advisor. You are a business owner building a successful eBay business; you do not have the time to learn the tax laws in order to prepare you own tax return. By being better organized and taking complete and accurate records to your tax advisor, they will be able to prepare a more accurate and complete tax return; hopefully, saving you hundreds, if not thousands, of dollars in tax liability and tax preparation fees.

The information provided below is a resource to help you organize your 2007 tax records. It is not intended to be tax advice. We always recommend that you work with your tax advisor on a regular basis throughout the year; and, particularly at tax time to maximize the benefit of owning your own eBay business.

Don’t miss any allowable adjustments, deductions and those valuable tax credits

Our November and December workshops help you better understand and organize your business records for completion of your eBay business tax return. Making sure you accurately report your eBay business income and expenses is vital to your business success; and, to your sanity in case of an IRS audit. But there are many other aspects to filing an income tax return. During our January workshop, we covered all the different types of income you will need to report if they are applicable to you as a tax payer.

Adjustments to Income

Adjustments to income reduces your total income which, in turn, reduces the amount of income tax you will pay. These adjustments reduce income, while tax credits (discussed later) have a far greater value because they reduce tax dollar for dollar.

Educator Expenses

If you are a teacher for grades K-12, instructor, counselor, principle or aide, you can deduct up to $250 per year for out-of-pocket expenses related to your job. To qualify, you must have spent at least 900 hours during a school year as an educator. Amounts spent over and above $250 can be deducted as unreimbursed employee business expenses on Schedule A, subject to the 2% of Adjusted Gross Income limit.

If you are an eBay Education Specialist, you should treat all your expenses as business deductions against your business income. You do this on your business tax return. This will reduce taxable income; and, if you are self-employed or a single-member LLC, this will reduce the amount of income tax you will pay.

Above-the-Line Deduction for Certain Employees

There are additional deductions for certain types of employees that can reduce total income. These employees include government fee basis officials (FBO’s), qualified performing artists (QPA’s) and armed forces reservists. The deductions are too numerous to mention in our workshop today; however, if you feel any of them may apply to you, be sure to ask you tax advisor what you will need to document your expenses to take your allowable deductions. A Form 2106 or 2106-EZ will be required to be filed with your tax return.

Health Savings Account Deduction

An HSA is a savings account set up exclusively for paying the qualified medical expenses. Contributions made by an employer into an individual’s HSA account is not included here; but, are excluded from income and not subject to employment taxes. There are rules and regulations associated with an HSA including, but limited to, being covered under a high deductible health plan and having an account set up with an authorized bank, insurance company or anyone already approved by the IRS.

Moving Expenses

The cost of moving household goods and personal effects (including in-transit or foreign-move storage expenses) and travel expenses (including lodging but not meals) for one trip by the taxpayer and each member of the household. However, the household members do not have to travel together or at the same time. General rules for moving expenses include:


  • Distance test

  • Time test

  • Other considerations including “closely related” in time to the start of work at a new job location

  • Armed Forces members on active duty who moves because of a permanent change of station does not have to meet the distance and time tests



One-Half Self-Employment Tax

If you file your eBay business as a sole-proprietor or single member LLC, you will be required to pay self-employment tax on the ‘net profit’. As an Adjustment to Income, you will be allowed to deduct from income one-half of the amount of the calculated self-employment tax.

Self-Employed SEP, SIMPLE and Qualified Plans

You can deduct any deductible contributions to a self-employed qualified pension plan, SEP (Simplified Employee Pension) or SIMPLE (Savings Incentive Match Plan for Employees) plan as a self-employed business owner. Because of all the specific IRS rules and regulations concerning pension plans, please be sure to visit with your tax advisor before taking any deduction on your tax return.

Being successful and making a good profit with your eBay business is your ultimate goal. However, you also need to think about your retirement. If you don’t, who will? One of the best tax savings deductions for anyone is contributing to a pension plan. Be sure to visit with your tax advisor to determine which plan is best suited to your eBay business entity, and then contribute each year to the maximum that you can.

Self-Employed Health Insurance Deduction

There are many rules and regulations surrounding deducting self-employed health insurance premiums from income. The rule generally applies to a self-employed individual (sole-proprietor or single member LLC) but is limited to the ‘net profit’ from your eBay business minus one-half of your self-employment tax and for contributions to your SEP, SIMPLE or qualified plan. Again, we stress visiting with your tax advisor before taking this deduction.

Penalty on Early Withdrawal of Savings

You can deduct any penalty shown on Form 1099-INT (interest) or 1099-OID (original issue discount) for early withdrawal of savings or certificates of deposit.

Alimony Paid

You can deduct from income any alimony paid, but you must also include the recipient’s Social Security number. To be deductible the alimony or separate maintenance payments must be required by a divorce or separation instrument and must meet several other requirements.

IRA Deduction

You can deduct from income any deductible IRA contributions for the tax year for which the tax return is being filed. You do have until the due date of the tax return to make the contributions not including extensions. Because the amount allowed as a deduction is limited by ‘net profit’ from your eBay business, you must complete your Schedule C before calculating your total allowable deduction.

Student Loan Interest Deduction

You can deduct up to $2,500 of interest paid on qualified education loans for college or vocational school expenses. This deduction has a phase out based on modified Adjusted Gross Income must meet several other requirements.

Tuition and Fees Deduction

There is a maximum deduction is $4,000 or $2,000 depending on modified Adjusted Gross Income and also has a phase out requirement. There are also educational tax credits (Hope or Lifetime Learning) related to educational tuition and fees; however, you are not allowed a double benefit for the deduction of educational tuition and fees. The tuition and fees must be paid to an eligible educational institution (accredited college, university, vocational school or other accredited post-secondary educational institution). Be sure to work with your tax advisor to get your maximum tax deduction benefit.

Domestic Production Activities Deduction

The domestic production deduction for 2007 is 6% and must meet several other requirements. Be sure to visit with your tax advisor before taking this deduction.

Total Adjustments

Line 36 of your tax return includes the total adjustments from all the adjustments listed above and include adjustments for various other miscellaneous adjustments that must be identified with a specific code on Line 36 of your tax return. Miscellaneous adjustments include, but are not limited to, Archer MSA deductions (MSA), expenses from the rental of personal property if the income was reported on Line 21 (PPR), jury pay given to employer because employer continued to pay wages while on jury duty (Jury Pay), etc.

At this point you have reviewed and organized your tax records that will be used to compute your Adjusted Gross Income. Adjusted Gross Income (AGI) is used to calculate many of the phase-out modifications used elsewhere in your return. Now let’s review other deductions from income and more importantly, tax credits.

Deductions from Income

Age 65 or Older and Blind

You get an additional amount per exemption (dependent) if the dependent is 65 or older and blind. See Exemption deduction below.

Itemized deductions or the Standard Deduction

You can deduct from your AGI the greater of your itemized deductions or the Standard Deduction for your filing status. Since the Standard Deduction amount varies by year and filing status, check with your tax advisor for the amount that applies for you.

According to an IRS investigation, many taxpayers qualify to itemize deductions but do not take the deductions. The IRS estimates that the overpayment of tax (from failure to itemize) has exceeded half a billion dollars. Check out the link below to maximize your allowable itemized deductions. Tax Note: In our workshop Taking your eBay Hobby to an eBay Business? Here are some things to think about! – we discussed the difference of treating your eBay activities as a business vs. hobby. If you treat your eBay business as a hobby, you must report 100% of the income on Line 21 of your Form 1040 – remember 100% of your income. To take any allowable expenses related to your eBay hobby, you report those expenses on Schedule A (Itemized Deductions) under the Miscellaneous Itemized Deduction limited by phase out of AGI (discussed above). In most cases, your deductions are completely phased out, you lose the write off of your hobby expenses, and pay income tax on 100% of your eBay hobby income. Be sure to discuss with your tax advisor the value of treating your eBay activity as a business vs. hobby.

Exemptions

The deduction for each exemption (dependent) changes each year. The amount for 2007 is $3,400 each. As stated earlier, you get an additional amount per exemption (dependent) if the dependent is 65 or older and blind.
Alternative Minimum Tax

You have heard a lot about Alternative Minimum Tax (AMT) this year. Amt is calculated using a different set of tax rules than those used for regular tax. The objective is to add back to taxable income certain preference items that cause a “higher” income taxpayer to pay a “lower” tax. When the amount of AMT is higher then regular tax, the taxpayer will be required to pay the higher tax. Over the years, the IRS has failed to adjust certain calculations for AMT and more middle income taxpayers qualify for AMT. Be sure to visit with your tax advisor concerning AMT.

Tax Credits

Tax credits are so valuable because they can reduce your tax liability dollar for dollar. Example, if you owe $1,000 in Federal income tax and you have a Child Tax Credit in the amount of $1,000, you have $-0- tax liability. Most tax credits are non-refundable and some cause a tax refund if the credit is larger than the tax liability.

Credit for Child and Dependent Care Expenses

You can claim a nonrefundable credit for a percentage of the amount of dependent care expenses paid that enables you to work. The amount varies by phase out rules and must meet several other requirements.

Credit for the Elderly or Disabled

There is an allowable credit for the elderly or disabled but there are AGI phase out calculations and must meet several other requirements.

Education Credits

Two nonrefundable credits (Hope and Lifetime) are available if you pay higher education costs. The credits have AGI phase-out calculations and must meet several other requirements. There is also a Tuition and Fees deduction from income explained above; however, you are not allowed a double benefit for the deduction of educational tuition and fees. Be sure to work with your tax advisor to get your maximum tax deduction benefit.

Residential Energy Credits

Certain expenditures for your home qualify for the nonrefundable Energy Tax Credits. These expenditures include windows, doors, roofing, insulation, heating, ventilation and air conditioning, water heaters, solar energy and fuel cells. Certain certification certificates are required. These credits are either a percentage of the cost (not including installation or taxes) up to a maximum or a flat credit amount.

Foreign Tax Credit

You can claim a foreign tax credit (or a tax deduction on Schedule A) for taxes paid to a foreign government or U.S. possession on income that is also subject to U.S. federal income tax.

Child Tax Credit

You can claim a tax credit of up to $1,000 per qualifying child. This credit is generally a nonrefundable credit; however, a portion of the credit is refundable for certain taxpayers. The child must meet certain qualification and the tax credit has AGI phase-out limitations. One qualification is that the child must be under age of 17 at year end.

Retirement Savings Contributions Credit

You are allowed a nonrefundable credit of up to $1,000 ($2,000 filing Married Filing Joint) for eligible contributions to an IRA or to an employer-sponsored retirement plan. The amount of the credit is calculated by contribution multiplied by a credit rate percentage and has an AGI phase-out limitation. Review our discussions above regarding contributions to an IRA, SEP, SIMPLE or qualified plan. By making contributions to your own retirement plan, you may qualify for this valuable tax credit.

Other credits

There are other allowable credits but each has its own rules and regulations, phase-out limitations and reporting requirements. We have discussed multiple times the value of taking complete and accurate records to your tax advisor with the goal of saving you hundreds, if not thousands, of dollars in tax liability and income tax preparation fees. Saving money by taking complete and accurate records to your tax advisor makes good sense; but, not using your tax advisor to get the maximum tax benefit of owning your own eBay business does not make good sense. And, remember that all fees paid to your tax advisor regarding your eBay business is a deductible business expense.

Hi,

I was told that businesses on a cash basis need to track inventory in order to calculate COGS. In the last year or two, I came upon an exemption to this rule when using Turbotax. I don't have it in front of me. Are you familiar with this?
